We believe that a fundamental turning point for the world economy has arrived and, although Chile is well-prepared, this will have important implications for its performance.
The four-year run of above-trend global GDP growth is drawing to a close. This is still a forecast, but one that is now backed by the actions of monetary authorities. Specifically, the words and deeds of central banks in the U.S., Europe, the UK and some emerging markets, such as Turkey, have sent a simple message: growth must slow before inflation becomes a more serious concern.
This means that the cyclical forces driving the ‘golden era’ of profitability, so prominent in virtually all the world’s economies over the past three to four years, are coming to an end. A period, perhaps prolonged, of slower economic and corporate-earnings growth lies ahead. The era of accommodative monetary policy, with its hallmark of very low real interest rates, is over. Real rates may not peak in this cycle at particularly high levels by historical comparison, but they will -for a time – travel in higher ranges than the norms of the past half-decade.
We further believe that the coming slowdown – even if it proves to be a ‘soft landing’- may not be followed by a ‘soft take-off’. The global economy is likely to struggle in the years ahead as it gropes to offset the loss of U.S. domestic demand. Candidates to replace the U.S. consumer as ‘spender of last resort’ are consumers in either Asia or Europe, or the corporate sector everywhere (including the U.S.). However, we do not see any of these candidates with sufficient spending potential to offset the loss of the U.S. consumer.
Our central projections for global growth have not changed, but the risks to our forecasts have shifted from the upside, to downside. We still expect world GDP growth to slow to a sub-trend and sub-consensus rate of 3.5% in 2007 (down from an average of 4.3% over the last 18 months). We forecast U.S. growth to lead the way down, slowing to an annualized 2.7% over the next 18 months. Europe and Asia will probably maintain stronger momentum, but only for a while. Every major region is likely to be experiencing somewhat weaker growth by the second half of 2007. In essence, the loss of U.S. final demand and the attendant softening of net exports will not be fully offset in these regions by stronger consumption or investment spending in Europe, Asia or, most notably, China.
The impact on Chile will be significant, but should not be exaggerated. Chile remains the most open of the major Latin American economies, with a high exports/GDP ratio and low tariff barriers. This makes the country more exposed than most to global GDP trends. This is only partially offset by Chile’s very geographically diversified trade flows. However, the price of copper – the key Chilean export – should remain at above historic levels. Although slowing global growth will impact copper demand, with prices forecast to fall significantly, the supply side should remain tight, and this will work to support prices. Additionally, Chile’s sound public finances, negligible external debt, and foreign direct investment flows give the country significant protection against higher global interest rates and regional capital-flow volatility.

We believe that a fundamental turning point for the world economy has arrived and, although Chile is well-prepared, this will have important implications for its performance.
The four-year run of above-trend global GDP growth is drawing to a close.

["post-3674","news","type-news","status-publish","hentry
