Gold is never out of style but today, in the aftermath of the recent economic crisis, demand for the precious metal is soaring. Financial institutions and individual investors have joined the gold rush as a means to store value amid currency fluctuations and economic uncertainty, pushing its price over US$1,000 an ounce. But the shine could wear off if investors feel other investments have become less risky.

The demand for gold is based partly on its physical qualities and attractiveness but mainly on its limited supply – estimated at around 160,000 tons in 2009. As other market-traded products, the price is set by supply and demand. However, unlike other commodities, the limited amount of gold in the world, and its perceived availability, has a huge impact on the price. Sentiment, rather than annual production, can cause significant and frequent price swings.

Last year was no exception. During 2009 the price of gold rose dramatically from around US$800 per ounce, surpassing the US$1,000 barrier and touching US$1,200 (a 50% increase) to settle around US$1,100. Some investors like Jim Rogers, a well-known hedge fund manager, predicted that gold could even reach US$2,000 per ounce. Clearly, there is a risk gold has risen ahead of its fundamentals and could be overvalued.

Why are investors so interested in gold nowadays? The reason has to do with the protection it affords in the case of two macroeconomic scenarios. In the first scenario, record low interest rates and accommodative monetary conditions around the world could fuel an inflation burst, in which case gold works as a hedge in purchasing power. On the other hand, in a scenario of weak global economic recovery with price deflation in developed economies, gold also provides protection. There is a clear pattern observable in gold prices: spikes occur when there are concerns about inflation or deflation.

Although the risks of repeating the Great Depression have dissipated, there are several reasons that justify the price of gold remaining at near record highs. The increasing interest of investors to diversify into non-dollar assets has included a renewed demand for gold. A structural increase in demand due to higher incomes in emerging economies, noticeably India, can also explain the upward price trend. Finally, the recent increase observed in sovereign risk (Dubai, Mexico, Greece and Spain) has raised concerns a new crisis could be on the horizon.

However, there are also signs that the gold bubble could be near bursting. As the economist John Maynard Keynes pointed out when he christened gold as a “barbarous relic,” gold has no intrinsic value; we cannot eat or burn it. Its value largely stems from investor sentiment. So if the present concerns about future inflation and the increase in sovereign risk of some countries subside, the gold price may fall back to US$800 or lower.

That does not mean investors should hawk all their gold. They should welcome a measured allocation of gold or other inflation protection assets in their portfolio. However, investors should use gold sparingly or the goose that laid the golden egg may end up biting them.

Axel Christensen is Managing Director for Chile of global investment management firm BlackRock, which merged with Barclays Global Investors in December 2009.
